AI has transformed digital advertising, but investors are questioning how long its explosive growth can continue. Rising competition and computing costs have made even minor earnings disappointments costly.

Now, one former market darling just delivered 55% revenue growth, record profitability, and guidance suggesting its recent troubles may have been overblown.

Porter’s Dollar Thesis (Sponsored)

Porter Stansberry believes a major change in America’s economic strategy is already underway.

His thesis: new policies around energy, critical minerals, semiconductors, and AI infrastructure could eventually reshape capital flows and put new pressure on the monetary system.

He says investors should understand the shift before it becomes obvious to everyone else.

What Just Happened

AppLovin Corporation (NASDAQ: APP) reported third-quarter revenue of $2.18 billion, up 55% year over year and beating Wall Street's estimate of about $2.08 billion. Diluted earnings jumped 76% to $4.30 per share, comfortably exceeding expectations of roughly $4.03.

Net income surged 72% to $1.44 billion, while adjusted EBITDA increased 59% to $1.84 billion.

Management also projected fourth-quarter revenue of $2.365 billion to $2.395 billion, significantly above analysts' approximately $2.25 billion forecast. The company expects adjusted EBITDA to reach approximately $2 billion during the final quarter.

Shares surged more than 20% in extended trading following Wednesday's announcement, providing some relief after a brutal year that had erased approximately 60% of the stock's value.

The bigger question is whether AppLovin's AI-powered advertising technology can sustain this momentum.

The Advertising Business Is A Profit Machine

AppLovin operates an AI-powered advertising platform that helps businesses acquire customers and generate revenue through digital advertisements.

Its technology uses machine learning to predict which users are most likely to engage with advertisements, download applications, or complete purchases.

The company's Axon recommendation engine analyzes advertising performance and continuously improves targeting decisions. Its MAX platform helps mobile publishers maximize advertising revenue through competitive auctions.

These systems become more valuable as advertising activity generates additional data.

The financial results demonstrate how powerful this model has become.

AppLovin generated $1.44 billion in quarterly net income from $2.18 billion in revenue, producing a remarkable 66% net profit margin.

Adjusted EBITDA reached 84% of revenue, an extraordinary level of profitability for a technology company growing more than 50% annually.

Unlike traditional advertising agencies, AppLovin does not require substantial increases in employees or physical infrastructure to support additional spending.

That operating leverage allows a large portion of incremental revenue to become profit, although maintaining its AI models still requires growing computing investment.

The Growth Scare May Have Been Overdone

AppLovin's latest results are especially important because expectations had deteriorated dramatically.

During Q2, revenue reached $1.92 billion, narrowly missing Wall Street forecasts. Management also issued disappointing guidance, raising concerns that improvements to its AI advertising models were slowing.

Shares subsequently suffered a sharp correction as analysts questioned whether the company's extraordinary growth could continue.

The third quarter provided a substantially different picture.

Revenue climbed from $1.92 billion to $2.18 billion sequentially, representing nearly 14% growth in just three months. Adjusted EBITDA increased by approximately $228 million over the same period.

Management's fourth-quarter outlook implies another 9% sequential revenue increase at the midpoint.

That acceleration suggests the company's advertising technology continues attracting spending despite competitive pressures.

However, the latest numbers do not eliminate the risk of uneven growth. AppLovin's performance remains sensitive to improvements in its algorithms, which do not necessarily occur at a predictable pace.

E-Commerce Could Become The Next Growth Engine

AppLovin built its business primarily around mobile gaming, helping developers acquire users and monetize advertising inventory.

But management increasingly wants to expand beyond gaming into e-commerce and broader consumer advertising.

Its Axon Ads Manager allows businesses to create campaigns, reach potential customers, and optimize spending based on measurable returns.

The opportunity is substantial because e-commerce advertisers collectively spend enormous amounts attracting customers through platforms such as Google, Meta, and Amazon.

AppLovin does not need to displace those companies to build a meaningful business. Capturing even a small share of additional advertising budgets could support considerable revenue growth.

The company has been expanding access to its self-service advertising platform, allowing more businesses to use its technology without requiring extensive direct sales support.

That creates potential for another scalable revenue stream.

However, the commercial expansion remains relatively early. Investors need evidence that new advertisers are spending consistently, generating attractive returns, and increasing their budgets over time.

Cash Flow Is The Most Convincing Number

AppLovin's reported profitability is impressive, but its cash generation provides even stronger evidence of the underlying business economics.

Third-quarter free cash flow reached approximately $1.4 billion, up from $863 million in Q2.

That represents roughly 64% of quarterly revenue, an exceptional conversion rate.

Through the first nine months of 2026, operating cash flow reached $3.59 billion, compared with $2.66 billion during the same period last year.

The company ended September with approximately $3.17 billion in cash and $3.52 billion in long-term debt.

That leaves the balance sheet close to a net-neutral cash position, giving management considerable flexibility.

Strong cash generation also reduces dependence on external financing and allows AppLovin to reinvest in its technology while returning capital to shareholders.

The important test is whether the company can maintain this conversion rate as AI computing requirements increase.

A $3.6 Billion Buyback Adds Another Catalyst

Management is using its growing cash flow to repurchase shares aggressively.

During Q3, AppLovin spent approximately $1.4 billion on share repurchases and related share-settlement withholding, reducing its outstanding share count.

The board also authorized an additional $3.2 billion in repurchases, bringing total remaining authorization to approximately $3.6 billion at the end of October.

That represents a substantial commitment to shareholder returns.

AppLovin's outstanding share count declined from approximately 338 million at the end of 2025 to 331 million in September 2026.

Reducing the share count allows remaining investors to capture a larger portion of future earnings.

But the returns depend on what management pays for those shares. Repurchases create more value when the stock trades below its underlying worth, and they become less attractive if the valuation rises too aggressively.

The Valuation Still Requires Discipline

AppLovin's enormous stock-price decline made its valuation considerably more reasonable than during the previous market enthusiasm.

However, the latest earnings rally has already reversed part of that adjustment.

Based on the initial post-earnings reaction, the company commands a valuation equivalent to roughly 13 times implied 2026 revenue.

That remains a substantial sales multiple, although the company's extraordinary profitability makes comparisons with traditional advertising businesses less useful.

At a 66% net margin, AppLovin converts significantly more revenue into earnings than most competitors.

The stronger valuation argument comes from its growing free cash flow and potential earnings expansion.

If revenue continues growing above 40% while margins remain elevated, the business could generate substantially greater profits over the next several years.

But those assumptions are demanding. Slower advertising growth or rising computing costs would quickly change the valuation picture.

What Could Trip It Up

Competition is the biggest structural risk. Meta, Google, Unity, and other advertising platforms continue investing heavily in AI-driven targeting and optimization.

AppLovin's business also remains concentrated in mobile gaming, leaving it exposed to changes in advertising budgets and application economics.

Privacy regulations and changes to mobile operating systems could limit access to valuable advertising data.

The company also faces legal and reputational uncertainty, including shareholder lawsuits alleging misleading disclosures about certain AI products. Those allegations remain allegations, not established findings.

Finally, growth depends heavily on the continued performance of its proprietary AI models. If improvements slow while computing costs rise, both revenue growth and profitability could disappoint.

My Take

Speculative buy on pullbacks, with a higher-risk position size. AppLovin's latest results demonstrate that its advertising business remains remarkably profitable, with 55% revenue growth, a 66% net margin, and exceptional free cash flow generation.

The combination of improving guidance, aggressive share repurchases, and potential expansion into e-commerce creates a compelling growth opportunity.

The biggest risk is assuming one strong quarter resolves every concern. Competition, model performance, and execution remain important uncertainties, while the initial post-earnings rally has already reduced some of the valuation opportunity.

I would avoid chasing the surge and look for more attractive entries during periods of volatility.

The most important indicators will be sequential revenue growth, adjusted EBITDA margins, cash generation, and evidence that e-commerce advertising is becoming a meaningful contributor.

Action Recap

📱 Looking to buy? Consider a smaller speculative position on pullbacks rather than chasing the earnings rally.

📈 Already own it? Hold while revenue growth remains strong and free cash flow continues expanding.

⚠️ Main risk to respect: Slower AI model improvements, stronger competition, or a valuation reset could quickly reverse the recovery.
